Broadcom’s AI Revenue Surged. The Stock Fell 6%. Here Is Why Margin Is Now the Only Number That Matters.

Broadcom posted the kind of numbers that used to move stocks violently higher. Q3 FY2026 consolidated revenue came in at a record $29.6 billion, up 86% year-on-year, with AI semiconductor revenue of $16.7 billion growing 221% year-over-year and representing about 56% of total sales. Adjusted EPS of $3.32 beat the $3.24 consensus, and revenue of $29.59 billion topped the $29.36 billion expected. AVGO fell 6% Thursday anyway. That disconnect is the story.

Broadcom guided Q4 revenue to about $34.8 billion versus consensus near $35.05 billion, and the Q4 non-GAAP gross margin guide of about 73% was the line that did the damage. That step-down is a mechanical result of custom accelerator and high-bandwidth memory content growing as a share of revenue, so the company is converting spectacular top-line growth into thinner incremental profit.

Q3 non-GAAP gross margin was 75%, down 210 basis points sequentially as AI semiconductors took a larger share of the revenue mix, though that came in better than Broadcom’s own guidance of 74%. The forward guide at about 73% signals further dilution. Management also framed the compression as a function of increasing XPU memory content, which is diluting consolidated gross margin. CEO Hock Tan’s response: focus on operating margin, with non-GAAP operating income reaching a record $20.1 billion, up 92% year-on-year, with operating margin expanding 240 basis points year-over-year to 67.9% through operating leverage.

The Sector Read-Across

The margin guide immediately reset the AI hardware group. NVDA gained about 1% as Broadcom’s commentary confirmed aggregate AI demand, while AMD slipped about 2% on margin read-across concerns. The divergence is significant: what is a mix problem for Broadcom, more high-bandwidth memory per chip, reads as demand validation for Nvidia, whose discrete GPU architecture carries structurally different margin dynamics. Custom silicon wins the revenue race; merchant silicon defends the margin one.

Broadcom also pointed to deepening, multi-year relationships with major customers including Google, Anthropic, and OpenAI, underpinning the custom accelerator pipeline. Broadcom has also been involved in financing and deployment structures supporting large-scale compute buildouts for customers including Anthropic and OpenAI, alongside deployments funded directly by other customers. Tan told analysts Broadcom has line of sight to ship about $350 billion of AI semiconductors to six hyperscaler customers over two fiscal years: $115 billion in FY2027 and $230 billion in FY2028.

Technical Structure

AVGO traded down 6% to $346.49 Thursday. The stock’s technical position added pressure, with recent rebounds struggling to hold as shares remain below key moving averages. Broadcom carries roughly a 7% to 8% weighting in SOXX and around an 8% weight in SOXQ, meaning flows into or out of these funds can influence the stock and amplify single-day moves. Watch $340 as near-term support; a hold there with volume stabilization would be the first constructive signal.

Three Scenarios

Bull Case: Operating margin holds around 66% through FY2027 as Tan’s leverage argument proves correct. The $58 billion FY2026 AI revenue guide is met and investors rerate AVGO on earnings power rather than gross margin. Stock recovers above $380.

Base Case: Gross margin stabilizes near 73% as XPU memory content plateaus. The Q4 revenue guide of about $34.8 billion comes in line, and the stock consolidates between $345 and $370 while the market digests the margin trajectory.

Bear Case: Memory content continues rising into FY2027, gross margin slips below 70%, and the operating leverage argument fails to hold. AVGO tests $310, and the entire custom-silicon group sees multiple compression as profitability concerns overtake volume stories.

Positioning Considerations

The selloff is not an AI demand story. Broadcom has repeatedly emphasized large commitments from customers including Google, Anthropic, OpenAI, and Meta, while also flagging real-world constraints: data-center readiness, power, land, advanced wafers, substrates, and high-bandwidth memory can limit the pace of deployments. Supply constraints matter as much as demand here. Traders watching AVGO for re-entry should anchor to the roughly 73% gross margin guide as the key variable: any CFO commentary indicating stabilization below that level changes the calculus.

Preparation beats prediction in a session like this. The numbers confirm Broadcom’s AI business is real and accelerating. What the market is pricing today is whether the incremental dollar of AI chip revenue is worth owning at current multiples when that dollar comes with a thinner margin than the one before it. That question will not resolve in one session.
